The Capital Dividend Account: Getting Money Out of Your Corporation Tax Free

Where the balance comes from, what it takes to pay a capital dividend, and the 60% penalty for getting it wrong

The Capital Dividend Account (CDA) is one of the smartest and most underutilized tools we have to get that value out of a corporation tax-free.

At its heart, the CDA lets your private corporation pass certain tax-free amounts directly to shareholders without triggering personal income tax. The concept behind the mechanism is if the money wouldn’t be taxed in your hands personally, it shouldn’t suddenly become taxable just because it flows through your company.

Where the CDA balance comes from

  • Capital gains: are the biggest source. When your corporation sells an asset for a profit, only half is taxable. The non-taxable half flows into the CDA and can be paid out to you completely tax-free.
  • Corporate-owned life insurance: Upon the death of an insured shareholder, the tax-free portion of the proceeds (death benefit minus adjusted cost base) credits the CDA. This can allow your family or estate to receive the proceeds tax exempt, providing a meaningful way to protect and transfer wealth.

A notional account you have to track yourself

It’s important to consider the CDA is a notional account meaning it doesn’t show up on your regular financial statements. You have to track it carefully yourself. Capital losses reduce the balance, so accurate record-keeping is essential.

Getting the paperwork right

To pay a capital dividend, your directors must pass a resolution and file Form T2054 with the CRA on or before the dividend is payable. Miss this step and the payment could be taxed as a regular dividend.

If you pay out more than your actual CDA balance, the penalty is a 60% tax (Income Tax Folio S3-F2-C1, Capital Dividends) on the excess amount.

The CDA is a powerful way to extract wealth from your company more efficiently. It rewards proper planning and helps business owners and their families keep more of what they’ve built.

If you own a Canadian private corporation, make sure your accountant is actively tracking and optimizing your CDA balance. It can make a real difference for your current cash flow and your long-term legacy.

Find out what your CDA balance actually is

Because the account is notional, most owners have never seen a number for it, and a mistracked balance only surfaces when a dividend has already been paid. We reconstruct CDA balances, prepare the directors’ resolutions and T2054 filings, and build capital dividends into share sales, insurance planning and estate freezes so the room is there when you need it.
